Data on the labor market can trigger the growth of volatility

Deutsche Bank currency strategist noted that so far the fundamental factors that indicate the possibility of appreciable change in the currency market soon, was not observed, but the volatility indicators signal that the risks out of the euro settled range. The bank drew attention to the fact that the negative signals from the relevant economic statistics can be a catalyst for a movement or to support the dollar, and advised to closely monitor reports on the U.S. labor market. The latter, according to analysts, will point to the reduction in the number of jobs in August at 230 000 and rising unemployment from 9.4% to 9.5%. However, if the market will see stronger performance, appetite for risk may be exacerbated, and analysts at Calyon such developments is recommended to monitor the resistance around $ 1.4340. If the bulls can end the day and week above this mark, next week the positive dynamics can be pursued further, but at Calyon not yet expect to see substantial strengthening of the euro.

Market Comments:
Friday saw a watershed break from recent behavior in the USD, as the extension in the equity market rally failed to punish the greenback - a pattern we have seen so many times in the recent past. The Yen was the biggest loser vs. the dollar initially as bonds also came under significant pressure in an all-out riskfest immediately after the US employment report. But the European currencies have opened the new week here on a weaker note as equity markets have corrected lower after the rather limp US close on Friday and the JPY has taken back some of the lost territory vs. especially the pound sterling. Speaking of stock markets around the world, it is interesting to note that the Shanghai composite has had a rough going over the last several sessions and that many of the EM currencies are also finding it tougher to move stronger against the "safer" USD and Euro. So despite signs of continued optimism in some of the biggest markets, there are signs that risk appetite is waning a bit at the fringes of the market.
A very interesting article from Bloomberg today has China accusing Australia's Rio Tinto of "spying" and costing Chinese steel producers some $100+ billion over a 10-year period. It is a bit surprising that the story has not weighed more on the Aussie, as one can only wonder if any follow up move by the Chinese authorities down the road could have them bullying Australian companies in some way or even sanctioning them. China is set to release a raft of data tonight. It is becoming consensus knowledge that the Chinese numbers are fiction, so it is far more interesting to see how the markets react to the data than it will be to read the data and try to glean anything from it.
With last week's last day providing a very interesting pivot point in the market, it makes this week critical for the follow up action. The USD seems to have pivoted to the strong side and could be at least set for at least a consolidation to the strong side. The JPY was very weak on Friday, but it has been extremely rare to see, for example, a falling EURUSD and rising EURJPY simultaneously for any extended period of time, so the JPY will bear a good deal of watching, especially at this Wednesday's FOMC meeting and release of the new monetary policy statement. Has the BoE set the example by insisting on a very cautious stance and even expanding the QE programs as data has shown signs of recovery, comfortable in the face of enormous slack in capacity utilization and employment?
Any shock to the upside in bonds (fall in yields) this week as the 10-year yield approaches the critical 4% level - something the Fed probably eyes with extreme distaste unless it is buying what the green shootists are selling - could see the JPY pivot quickly back to the strong side. The JPY has been a tough nut to crack lately. The last time it had anything approaching as poor a performance as it saw on Friday, it marked a bottom and the JPY appreciated strongly for four or five weeks.
Chart: EURUSDA look at the weekly EURUSD chart shows the strong reversal from the attempt to new highs since the December spike. This sets up expectations for a try back lower to the lower end of the previous range. The first stress test comes with the rising trendline and then the more significant structural support in the 1.3750 area defined by an old high and retest combination (the orange flatline below). The 40-week (200-day) moving average is not in play anytime soon, but will rise rapidly in coming weeks.

Price Shading In The Forex Markets

Price shading is a practice used by forex brokers when they think that the price of a particular currency is on a rising trend. In this case, the broker may choose to add a pip or two to the currency quote. This gives a broker an advantage over its customers. Fortunately, this practice doesn't have to be a strike against traders. Read on to learn more about shading and what you can do to limit its effects if it's happening in your account.

What Is Price Shading?
Before we get into the details of price shading, it is important to remember some background information regarding the forex spot market.

The forex spot market is an interbank market. Banks trade with and among each other. Therefore, prices are created according to the bids and offers of the largest and most liquid banks in any one particular currency. This type of trading is neither regulated nor available in a formal exchange such as a stock market. Therefore, the spot forex market is also referred to as an over-the-counter market. The interbank prices of currencies are displayed as streaming prices on terminals, such as Reuters or Bloomberg. All the major banks, hedge funds, forex traders and multinationals use these prices to trade with each other. (Learn about the forex market in our Forex Market Tutorial.)

Brokers have accounts with one or more of the banks; they have access to the price offers and bids and can trade directly with the banks. However, brokers usually do not offer the same price that they receive from the banks to their retail customers. Instead, they mark up the price to include a profit for themselves.

Brokers have to make a profit, too, and some go even farther by "price shading," which is the practice of adjusting their prices to gain an advantage over their customers.

How Do They Do It?
First let's look at what a broker usually does. In general, brokers will receive a series of prices from the banks with which they have accounts and then will fix prices based on the aggregate prices they receive. This is the price they offer to their customers, once they have added a margin for themselves. So, for example, if they receive a price of 52 – 53 on 41 when trading the euro, it means that their bank will sell them a euro for $1.4153 or buy it from them for $1.4152. If the broker wants to offer this trade to a retail customer, a margin will be added and the broker will offer to sell it for $1.4154 or to buy it for $1.4151 - a three-point spread. Many brokers offer a fixed spread such as this.

Shading the Price
Some brokers will assess the order flow coming in and might determine that there are many more customers interested in the buy side than the sell side. Because this order flow is from retail customers - and they tend to be wrong - the broker will adjust this offer to charge a little more to all the buyers. This will bias, or "shade", the spread to 1.4155 on the offer and 1.4152 on the bid. Thus the buyer pays a little more and the broker increases profit. The broker believes that the market will sell off and, therefore, will accept the risk of shading the spread.

Why It Works
If there are 100 buyers and 100 sellers, the broker makes one pip on each trade, for 200 pips total. But, if there are 150 buyers and 50 sellers the broker shades the price to two pips for the 150 buyers and no profit for the 50 sellers. This results in a total of 300 pips profit. Detecting Price Shading
The only real way to tell if a broker is price shading is by having a terminal from Reuters or Bloomberg or dealing with a broker that provides "straight-through processing." You could also open an account with two brokers, one with a dealing desk and one with straight-through processing. Typically, dealers that provide straight-through processing do not have a dealing desk and instead charge a commission, such as 50 cents per $10,000 traded, instead of manipulating the spread.

This will allow you to observe whether a broker is consistently higher on the buy side of the interbank rates or consistently lowers on the sell side of the interbank rates. (There are three types of commissions used in this market. Learn how to get the best deal in How To Pay Your Forex Broker.)

Beating a Broker at His Own Game
Price shading does not have to be a total negative for traders. It may seem that your broker is being unscrupulous, but you can use his practices to your advantage. For example, if you can detect that your broker's pricing is consistently biased to one side or the other, it is usually because the majority of the orders coming in from retail customers are biased to one side or the other, creating an order flow imbalance. Because the majority of retail traders are usually wrong, there could be an opportunity to trade against the bias by selling, if the bias is on the buy side, or by buying if the bias is on the sell side. By going against the bias you would also be going against the majority of the other retail traders. If they are mostly wrong, you will be mostly right.

In addition, because the broker has moved the spread to disadvantage the majority of traders, which in the above example were buyers, your broker will have created an advantage for the sellers, who will then be able to enter their positions at a better price than if the broker didn't shade.

The broker also stands to lose if the market goes in favor of the buyers, but generally the broker knows what he is doing and the traders don't. If you have a broker with a dealing desk and you can detect a shading bias in his pricing policies, look out for the bias and trade in the opposite direction. Shading Vs. Slippage
Finally, don't confuse price shading with slippage. Slippage is a phenomenon of fast markets and poor liquidity. If a market moves really fast, you may not get filled at the price you see quoted because by the time your order has hit the market, the price may have moved away from where you thought you were going to be executed. To overcome slippage, use limit orders or place your order between the spread. The downside is that you may not be filled if the market moves away from your order. Get a Cream-of-the-Crop Broker
When it comes to price shading, the best way to come out ahead is to do your research well. Check out many brokers so that you clearly understand their commission structures and how they get paid. There is no free lunch. A broker is in the business to make a profit, just like you. Try to find a broker whose business practice is transparent and straightforward, but don't be too greedy - you have to pay a commission in some form or another. If a broker says he is not charging a commission, ask yourself how he is making money. Better still, ask the broker directly and always read the broker's documentation. You can also check out the forums and reviews. A good broker's name is like cream - it will always rise to the top.

Currency Options

A currency option is a contract between a buyer and a seller that gives the buyer the right, but not the obligation, to trade a specific amount of currency at a predetermined price and within a predetermined period of time, regardless of the market price of the currency; and gives the seller, or writer, the obligation to deliver the currency under the predetermined terms, if and when the buyer wants to exercise the option.

Currency options are unique trading instruments, equally fit for Speculation and hedging. Options allow for a comprehensive customization of each individual strategy, a quality of vital importance for the sophisticated investor. More factors affect the option price relative to the prices of other foreign currency instruments. Unlike spot or forwards, both high and low volatility may generate a profit in the options market. For some, options are a cheaper vehicle for currency trading. For others, options mean added security and exact stop-loss order execution.

Currency options constitute the fastest-growing segment of the foreign exchange market. As of April 1998, options represented 5 percent of the foreign exchange market. The biggest options trading center is the United States, followed by the United Kingdom and Japan. Options prices are based on, or derived from, the cash instruments. Therefore, an option is a derivative instrument. Options are usually mentioned vis-à-vis insurance and hedging strategies. Often, however, traders have misconceptions regarding both the difficulty and simplicity of using options. There are also misconceptions regarding the capabilities of options.

In the currency markets, options are available on either cash or futures. It follows, then, that they are traded either over-the-counter (OTC) or on the centralized futures markets.

The majority of currency options, around 81 percent, are traded over the- counter. The over-the-counter market is similar to the spot or swap market.

Corporations may call banks and banks will trade with each other either directly or in the brokers' market. This type of dealing allows for maximum flexibility: any amount, any currency, any odd expiration date, and any time. The currency amounts may be even or odd. The amounts may be quoted in either U.S. dollars or foreign currencies.

Any currency may be traded as an option, not only the ones available as futures contracts. Therefore, traders may quote on any exotic currency, as required, including any cross currencies.

The expiration date may be quoted anywhere from several hours to several years, although the bulk of dates are concentrated around the even dates—one week, one month, two months, and so on. The cash market never closes, so options may be traded literally around the clock.

Trading an option on currency futures will entitle the buyer to the right, but not the obligation, to take physical possession of the currency future. Unlike the currency futures, buying currency options does not require an initiation margin. The option premium, or price, paid by the buyer to the seller, or writer, reflects the buyer's total risk.

However, upon taking physical possession of the currency future by

exercising the option, a trader will have to deposit a margin.

Seven major factors have an impact on the option price:

1. Price of the currency.

2. Strike (exercise) price.

3. Volatility of the currency.

4. Expiration date.

5. Interest rate differential.

6. Call or put.

7. American or European option style.

The currency price is the central building block, as all the other factors are compared and analyzed against it. It is the currency price behavior that both generates the need for options and impacts on the profitability of options.

The impact of the currency price on the option premium is measured by delta, the first of the Greek letters used to describe aspects of the theoretical pricing models in this discussion of factors determining the option price.

Japan has evolved as a major market for gold for fabrication and investment since trading was liberalised in 1974. But the gold business in Japan has much earlier origins. Gold mines in Japan in the 17th century exported through the Dutch East India Company to East Asian countries. Tokuriki Honten, still an important refiner and fabricator, traces its history back to 1727. Tanaka Kikinzoku Kogyo, the leading precious metal refiner and trader, was established in 1885.
Actual mine production is limited. The only significant mine is Sumitomo Metal Mining's Hishikari on Kyushu island, opened in 1985, with output between seven and eight tonnes (0.25-0.26 million oz) annually. The Japanese market is supplied, therefore, both by imports of bullion and by-product gold from imported concentrates.
Total gold demand in Japan ranges between 200 and 275 tonnes (6.4 – 8.8 million oz), embracing jewellery fabrication, electronic and industrial uses, dental applications and physical bar investment . Japan is the world's foremost user in electronics, using over 100 tonnes (3.21 million oz) in 2000 according to GFMS (although this fell sharply, to around 70 tonnes or 2.25 million oz, in 2001 on the back of the slowdown in global demand). Japan's use of dental gold in 2001 was around 21 tonnes (675,000 oz) according to GFMS. Physical bar hoarding is also much higher than in other industrial countries, and is an anonymous way of holding wealth outside of the banking sector. GFMS estimate that it averaged just under 60 tonnes (1.9 million oz) over the past decade and exceeding 100 tonnes (13.2 million oz) in 1999. The first few months of 2002 saw a surge in Japanese hoarding demand due to fears about the health of the banking system.
It is also the custom in Japan for companies to give gifts of 24 carat ornaments such as teapots, saki cups, vases and chopsticks. The gold tea ceremony room at the Moa Art Museum in Shizuoka Province used 50 kilos (1,607 oz) for teapots and cups, plus gold leaf for its walls.
